Book-tax differences are the discrepancies between income measured under GAAP and income measured under the Internal Revenue Code. They arise because the two systems serve different purposes: financial reporting aims to portray economic performance to investors and creditors, while the tax code implements revenue collection and policy objectives, and the two frequently reach different conclusions about when and whether an item counts.

Differences fall into two classes, and the distinction drives everything downstream. Temporary differences affect the timing of recognition but not the total amount over an item's life; they reverse, and they give rise to deferred tax assets and liabilities under ASC 740. Accelerated tax depreciation, capitalized research expenditures amortized over time, allowances for credit losses, accrued compensation not yet paid, and disallowed interest carryforwards are all temporary. Permanent differences never reverse — the item is recognized for one purpose and never for the other. The non-deductible portion of meals, fines and penalties, tax-exempt municipal interest, certain executive compensation above the section 162(m) limit, and the dividends received deduction are permanent. Permanent differences move the effective tax rate; temporary differences do not.

Understanding this classification is essential to reading a rate reconciliation. A company whose effective rate diverges materially from 21 percent is being driven by permanent differences, credits, valuation allowance movements, state taxes, or foreign rate differentials — never by timing.

The practical work of identifying differences involves reviewing the trial balance account by account against known difference categories, examining fixed asset registers for book and tax basis divergence, analyzing accrual accounts for deductibility timing, and tracing through prior year returns to confirm that reversals are occurring as scheduled. Errors here propagate into both the provision and the return.
