ASC 740

ASC 740 is the U.S. GAAP accounting standard that tells companies how to recognize, measure, present, and disclose the income taxes they have on their financial statements; it includes both the current income tax liabilities and the deferred tax effects.

ASC 740 establishes how entities account for income taxes in their financial statements. It uses an asset-and-liability approach: an entity recognizes current tax payable or receivable for the period, plus deferred tax assets and liabilities for the future tax consequences of temporary differences between the carrying amounts of assets and liabilities and their tax bases.

The provision calculation follows a well-worn sequence. Start with pre-tax book income, adjust for permanent differences to arrive at taxable income, compute current tax expense at the applicable rates, identify and roll forward temporary differences to compute the deferred provision, assess deferred tax assets for realizability and record any valuation allowance, and evaluate uncertain tax positions under the recognition-and-measurement framework formerly known as FIN 48. The total provision then gets reconciled from the statutory rate to the effective tax rate in a rate reconciliation that must explain every material driver.

ASC 740 is consistently among the most common sources of material weaknesses and restatements, and for understandable reasons. It sits at the intersection of two disciplines — the tax department computes the numbers, the accounting department reports them — and it depends on data that arrives late, often after the financial statements are substantially complete. Interim reporting adds an estimated annual effective tax rate calculation with discrete item carve-outs. Multinationals layer on outside basis differences, indefinite reinvestment assertions, foreign tax credits, GILTI, and Pillar Two top-up taxes.
