Deferred Tax Asset & Deferred Tax Liability

Deferred tax assets and liabilities arise from temporary differences between financial accounting (book income) and tax accounting rules and are reported on the balance sheet.

Deferred tax assets and liabilities represent the future tax effects of temporary differences - items recognized in the financial statements in one period but in the tax return in another. They exist because book and tax accounting apply different timing rules to the same economic events, and ASC 740 requires those timing gaps to be reflected on the balance sheet today rather than ignored until they reverse.

A deferred tax liability arises when a temporary difference will produce more taxable income in the future than book income. The classic example is accelerated tax depreciation: the entity deducts more for tax than for book in early years, creating a liability that unwinds as book depreciation catches up. A deferred tax asset arises when a difference will produce future deductions or credits - accrued compensation not yet paid and therefore not yet deductible, allowances for credit losses, capitalized research expenditures being amortized, disallowed interest carryforwards, net operating losses, and tax credit carryforwards.

Measurement uses the enacted tax rate expected to apply in the period the difference reverses, which means rate changes are recognized in the period of enactment and flow entirely through the provision. Deferred taxes are presented as noncurrent on the balance sheet, netted by taxing jurisdiction.

The judgment concentrates on deferred tax assets. Every DTA must be assessed for whether it is more likely than not to be realized, weighing all available positive and negative evidence - cumulative losses in recent years being the single most difficult piece of negative evidence to overcome. Where realization is not more likely than not, a valuation allowance is recorded.
